Hello, Is the short hose which goes from the top of the water pump and the intake manifold necessary, if so what is its primary purpose? faster heat up? And does it actually take away cooling capacity because it forces coolant to bypass engine block.

It's a BBC thing because their water pumps don't provide for an internal bypass like SBC.
It's mainly for water to circulate inside the engine while it's warming up to prevent hot spots and to let hot water circulate around the thermostat so it opens.

Like Oshawa said. And its absolutely not necessary as long as you use a thermostat that has "bypass" holes in the flange. Those are easily available or you can drill 3 about 3/16 dia holes in it. I have 2 big block cars that I run that way and I have no temperature problems.
